A deduction is anything that decreases gross pay. For instance, gross pay may be reduced by deductions for union dues or for taxes (either federal, state, or city). Net pay is the amount of money that an employee takes home and is equal to gross pay less any deductions. Example 9 If Bob’s gross pay is $300 and if his employer deducts $10 for union dues and $30 for taxes, how much does Bob take home? Total deductions: $10 + $30 = $40 Gross pay – total deductions = take-home or net pay $300 – $40 = $260
Deductions required by law are called mandatory deductions and include: Federal Withholding Taxes. Under the federal withholding tax system (commonly known as “pay as you go”), federal income tax is collected in the year in which the income is received, rather than in the following year. Thus, employers must withhold funds for the payment of their employees’ federal income taxes that will come due the following year. The amount to be withheld depends upon the number of exemptions the employee is allowed (on Form W-4), the amount of the employee’s earnings, and the employee’s marital status. An employee is entitled to one personal exemption and one for his or her spouse and each dependent. Federal Insurance Contributions Act (FICA). The FICA tax (a combination of social security and Medicare) helps pay for federal programs for old age and disability benefits, Medicare, and insurance benefits to survivors. During working years, money is set aside from an employee’s earnings and placed along with all other employees’ contributions to the Social Security fund. When the employee’s earnings cease because of disability, retirement, or death, money from this fund is made available to his or her dependents, survivors, or to the employee himself or herself. A combined tax rate of 7.65% [6.2% for old-age, survivors, and disability insurance (OASDI), also known by the more popular term “Social Security,” and 1.45% for hospital insurance (Medicare)] is imposed on both employer and employee. The OASDI rate (6.2%) applies to wages within the OASDI wage base, which is $72,600 (1999). The Medicare rate (1.45%) applies to all wages with no limit. Example If, in a given payroll period, a total of $85 was withheld from employees’ wages for Social Security taxes, the employer must remit $170 to the government. The $170 represents the $85 contribution by the employees plus the employer’s matching share. Wages in excess of $72,600 paid to a worker in one calendar year by one employer are not subject to the social security tax portion of FICA taxes. Example Barbara’s earnings prior to this week were $72,000. This week her salary is $500. Her FICA deduction would be $38.25 ($500 × 7.65%). If Barbara had earned $72,400 prior to this pay period, instead of the $72,000, only $200 of this week’s $500 salary would be subject to the Social Security tax ($200 × 6.2% = $12.40) but the entire $500 would be subject to Medicare tax ($500 × 1.45 = $6.25) for a total FICA deduction of $18.65. Note that the withholding of any wages represents, from the employer’s viewpoint, a liability, because the employer must pay to the government the amount withheld from the employee. In addition to taxes, or involuntary deductions, there may be a number of voluntary deductions made for the convenience of the employee, such as group insurance premiums, hospitalization programs, savings plans, retirement payments, union dues, and charitable contributions. Example Harold Eccleston earned $300 for the week. Deductions from his pay were as follows: federal withholding taxes of $50, FICA tax of $23, insurance of $6, and union dues of $10. What is his net pay? Solved Problems 3.35 The federal income tax withheld from B. Sheppard’s gross pay is $17.56 and the FICA tax is 7.65%. What is her net pay if her gross earnings for the week ending January 12 are $236.87?
